During a recent bout of euphoric intemperance, it occurred to me that I\u2019ve been viewing markets in a flawed manner. I\u2019m fond of characterizing markets as people, so why would I relegate people to a chart? If the world economy is comprised of billions of individuals, why would I hope to learn about what markets will do solely via macroeconomics? If people are not, in fact, robots, why would I expect markets to act robotically? Markets are sentimental, so shouldn\u2019t I be studying sentiment? The usual course of action is to dismiss last night\u2019s \u201cdeep thoughts,\u201d but because I\u2019m still fired up about this, please read on.<\/p>\n

\u201cAre we heading into a recession?\u201d The reader has undoubtedly heard that question many times this year, but because, like most, I\u2019m a believer of business cycles, I\u2019m wondering, \u201cWhen will markets decide<\/em> that we\u2019re in a recession?\u201d All year, I\u2019ve caught myself muttering, \u201cThis doesn\u2019t make any sense,\u201d but no, expecting markets to \u201cmake sense\u201d is actually what makes no sense. Again, markets are people, and to believe that markets act in only \u201csensical\u201d ways helps illustrate the unbridled hubris at the Federal Reserve. The Fed, which continues to bring new meaning to \u201cfolly,\u201d seems to truly believe that its actions can \u201ccorrect\u201d those of a third of a billion Americans. But are we deserving of this economic terrorism, or will their actions once again prove futile? Instead of a graph, let\u2019s look at what markets\u2014people\u2014are actually saying. Taking a page out of John Tamny\u2019s book<\/a>, why not address sentiment through the eyes of The New York Times<\/em>? Yes, it pains me to even type those words, but that doesn\u2019t mean that the chief propagandist is universally ignored. Far from it. Here\u2019s what it wrote in February:<\/p>\n

The overall rate of growth has followed a trajectory almost identical to the first five years of the 1990s expansion. Now, as then, corporate profits have surged; the stock market has, too… \u201cUsually in the past, the Fed overdoes it,\u201d Mr. Baumohl said. If it does so again, \u201cthat would be the end of this cycle.\u201d<\/div>\n

And here\u2019s an excerpt from March: <\/p>\n

First on Monday and then again on Thursday, Mr. Greenspan upset stock markets merely by uttering the word \u201crecession\u201d and saying that one might but probably would not occur by the end of this year… The National Association for Business Economics\u2019 most recent survey of members found an average prediction that the United States economy would expand… and that the chances of a recession were about 15 percent…<\/div>\n

And now for a confession: I haven\u2019t been honest with you. Those articles were indeed written in February<\/a> and March<\/a>, but they were written in 2007<\/em>. Now that we\u2019ve touched on just an infinitesimal fraction of the sentiment during Q1 of \u201807, let\u2019s turn our attention to what preceded it. Over the course of 25 months—June of \u201804 to July of \u201806, the Federal Funds effective rate<\/a> went from 1.03% to 5.24%, remaining there for 12 months (5.26% in July of \u201807). One way of interpreting that is to say that after aggressively raising rates, it took the Fed a full year to reverse course. Is that when markets—people—decided that the U.S. economy would begin to contract, and are we in a similar position today? To help answer those questions, let\u2019s look at another NYT<\/em> excerpt, from September<\/a> of \u201807:<\/p>\n

The weakness of the employment data seemed to change the terms of the debate over the health of the economy. The chances of a recession over the next year now seem to be somewhere between one-quarter and one-half, economists interviewed today said… \u201cThe financial turmoil and extended problems in housing put the risks for the economy clearly to the downside—no question,\u201d said Mickey Levy, chief economist for Bank of America. \u201cBut there are also factors that suggest a longer period of slower growth, but not recession.\u201d<\/div>\n

Earlier this year, I thought that if we\u2019re about to be in a recession, and with data of the last recession now ubiquitous, why will the next recession unfold at the same pace? But I learned the hard way that that\u2019s the wrong question. Again, unlike computers, people have short memories. Calculators don\u2019t require consensus, but people seem to favor it. And though calculators are incapable of yielding an incorrect answer, people believe what they want to believe, regardless of validity. So, when you hear about the Fed\u2019s underworked and overpaid \u201chandling\u201d the economy, bear in mind that they actually haven\u2019t the slightest clue, as the title of this Wall Street Journal<\/em> article makes clear: \u201cWhy Economists Are Betting A Recession Won\u2019t Happen.\u201d That was written in December<\/a> of \u201807.
